Yep, that's a PNP prox, it's (as you have observed) trying to pull the output up to whatever voltage you supply it. Best option is to swap it for an NPN prox...

Also, how did you hook the encoder to the lathe? Ubuntu has it's quirks, but as long as you have the space it seems to work better and support more features...
